Just watched it today (hooray for DVR!). It was an alternate universe episode, but damned interesting.

Ok so all the hand switching at the end...I don't get what did what....or who did who....or who's working for who now.

Yea it definitely wasn't clear.
The way it was shot first made it look like the blood sample was given to the Observer.
But then we see Alt-Brandon give the sample to Walternate.
My take:
The people who accelerated Fauxlivia's pregnant were working for Walternate, handing the sample to Alt-Brandon who was carrying out Walternate's orders.
So the blood sample was passed off to Alt-Brandon. Then they cut to the Observer saying everything is going into motion or whatever. Then back to Alt-Brandon who hands the sample to Walternate.
Bad editing just fricked up the whole sequence.

It wasn't bad editing. It was just keeping all possibilities open until the reveal that Walternate was behind Fauxlivia's kidnapping and accelerated pregnancy from the beginning (which I suspected from the beginning). Good episode for me. I liked them bringing back the cab driver. When Peter finds out this will get interesting, but not as interesting as when Olivia finds out.

It was. They revealed Walternate as being behind the kidnapping like 15 seconds later. Even though, as you said, it was kinda obvious that Walternate was behind it from the start.
I'm not trying to say it was a bad episode. I thought it was damn good. Really wish they'd done more episodes "over there" throughout the 2nd half of the season.

My theory is that the baby is a clone of Peter, planted in fake Olivia by Walternate so she could be the host. I think maybe its growing at an accelerated rate so they can use it in the machine.

I don't think it's a clone. Just being his child likely gives Walternate the DNA needed to run the machine.
The pregnancy was accelerated to save the baby's life (unclear whether Feauxlivia's life was considered valuable or not). Coming to term at a normal rate would have killed Feauxlivia and the baby (just as it did her sister).
He's gonna feed that sample into the machine and see if he can get a rise out of it.
The part I thought was kinda interesting was her fellow agent, believing she was about to die, professing his love for her. Then she survives... Talk about AWKWARD.

I liked the editing because the entire episode you are wondering who was behind the kidnapping. The ending sets you up to briefly believe it's the bald guy, but that was just a feint for the real answer when they show the hand-off.
End result: Walternate is a much more devious bastard than previously thought.

I'm guessing some of the parts of Walter's brain they won't let him have back are from the "a-hole lobe" responsible for that type of behavior.

Bingo. Walternate could careless about Feauxlivia hence why they kidnapped her and speed up her pregnancy against her will. It was clear from the early scenes that at least Feauxlivia was contemplating ending her pregnancy in order to save her life. Walternate was not going to allow her to make that choice.
Great Episode. It really shows how deranged Walternate has become.

Walternate was driven to madness bc he son was kidnapped. Walternate (like Walter) was not born evil IMO.
