I have a Henry Lever action .22 and I would like to mount a scope on it to squirrel hunt and let my kids shoot targets. Any suggestions? Red dot vs modern?

Not sure what you mean by modern.

A regular say 3x9x40 scope. What I worry about is the scope covering the hammer making it awkward to cock it

You can add a hammer extension if the scope is in the way.

I’d get something in the neighborhood of a 2-7x33.

I agree with upgrade - i think a 3-9x is not an ideal magnification range for a 22. 2-7x or even a 1-4x might be more ideal. Plus at those lower power ranges you will have really generous eye relief.

+1 on the 1-4 or 1.5-4. When you are scoped down to 1x power, that scope nearly becomes a red dot at the range a .22 is shooting.

That’s exactly what I was thinking. If you’re hunting varmints with it, you’d want to have quick target acquisition at close range. A 1-4x or 2-7x will give you that better than a 3-9x.

Stick with the iron sights.

You can get the look under peep scope rings that allows you to use both the scope and iron sights.

I have a fixed 4x32mm on my Henry and it's still a bit big. That is a very small slim rifle and doing it again I'd put the smallest scope I could find.

Definitely not a red dot though

Either a super small scope or a peep sight

I'd install a 2-7X or possibly a 1-4X scope. Make it a rimfire scope as they're usually a little smaller. If not, you could sue a "compact" model scope, but may get parallax problems w/ it if it's not designed to be used at rimfire distances. I wouldn't get either a non-magnified red dot nor a scope w/ a red dot reticle. IIRC, some Henry 22's mount directly to the top of the receiver whereas others use an ungainly cantilever mount that attaches to the barrel, just in front of the receiver. Keep us updated. Glad to hear you're introducing your kids to the shooting sports.
