Let me attempt to explain what Bannon meant when he was discussing the “deconstruction of the administrative state”.
Departments of the executive branch to survive and thrive are into empire building. What they can't get done by congressional approval, is done by regulation. By that, I mean management of complex systems according to a set of rules and trends that particular department feels is necessary to accomplish its goals. First off, with Trump's new executive order pertaining to the proliferation of regulation Cabinet secretaries are directed for every new regulation to dispense or get rid of two more. Additionally, except for the military, Homeland Security and other deemed critically important functions there is a hiring freeze in effect to reduce the number of personnel by attrition.
The deconstruction of the executive state is to shrink the size and scope of government, in many cases government overreach and make it more responsive to the people it is supposed to support, protect or serve.

They aren't capable. What can Louisiana do about an upstream states pollution into the Mississippi? Sue them? Because another state holds themselves to a low standard?

Nice cherry picking of his quote. You forgot his explanation of what he meant and what he hopes is accomplished. He basically wants the regulator state to be more constrained.
He feels that progressives of all stripes use the regulatory state to circumvent the will of h legislative and even the court. His philosophy is that this MUST stop.

Regulations are protective measures. Left to their own devices the private sector has proven incapable of consistently making decisions based on human well-being or natural resource preservation.
I don't think the bar should be raised or lowered at a whim either, though. 5-10 year regulatory evaluation cycles would be better.
Major regulatory rule changes should be voted on at the polls and they should be immune to executive orders.
