The first known instance was the retaliation for the Munich killings.
I don't recall exact time frame but it took several years, five or more to carry it out.
I was told it was later adopted as an unwritten policy by a retired Seal/Blackwater novelist that I know. I have no way to verify that, but I believe him to be truthful, and I know that he is legit.
One thing is certain, something stopped it from happening.

First, ISIS would not be my only target, it would have to be all terrorist groups because of you break up one there will be another one popping up. It would have to be an extremely aggressive campaign that will also have to send a message that we are not fricking around. In the future, if there is any more attempts to establish a terrorist group, we will come after you, but in order to have a successful campaign to stop these groups everyone has to accept the fact there will be a lot of collateral damage.
You simply can't go after these groups like you can another country. Its a all or nothing situation.

Yet there are all of these attacks in Europe. Although ISIS has territory it controls, does that mean everyone who will attempt attacks on the West live in those territories? I think you have to start off with a full blown attack on all the territory that ISIS has taken over.
When you get an infection what happens? You have to take antibiotics and while the antibiotics kills both good and bad bacteria, its what you have to do for it to stop spreading and get better. Same with these radical bastards trying to attack the west. If you don't give them the right medicine, they will continue to spread and get worse, but to get rid of them and get everything better you have to knock out some things no one really wants to do... but..

Operation Wrath of God (Munich response) lasted at least 15 years, probably much longer. But I'm not aware of any edict that involved killing families of terrorists involved. To the contrary, actually, I've read that avoiding killing of families unless they were directly involved with underlying terrorism was the rule.
Now, the idea of killing everyone with any significant level of involvement was certainly a theme of the Munich aftermath, so to the extend that is what you're talking about, it was certainly a statement by Israel.
As to the decline in terrorist attacks in Israel, during the Second Intifada attacks against Israel look like they peaked at 135 (pulling these numbers from online, can't verify) in 2002 before declining fairly consistently and hitting the low mark of 7 in 2010.
Construction of the wall began in 2003, I think. So it basically coincided with a huge drop in the number of attacks in Israel. That said, it also coincided with the end of the Second Intifada and the increase of Israeli security along the border and elsewhere, so how much is attributable to the wall alone is unclear.
But anyway, both intifadas and the terror attacks that accompanied them occurred years and years after Munich, and the attacks continued well into the 2000s. I have no doubt that Mossad does a very good job protecting Israel and is not constrained in the manner many western intelligence orgs are, but I don't think the policy you referenced, if it in fact existed, played a large role in that.

Serious question: If you were the all mighty Leader of Europe, how would you resolve Islamic terrorism in Europe?
That would include parents, grandparents, aunts, uncles, siblings, nieces, nephews and first cousins.
All of their assets would be seized and sold with the proceeds being distributed to the terrorist's victims and their surviving families.
No exceptions.
The attacker's family will suffer along with the attacker's victims' families, for as long as they live.
Terrorists would know they will be dooming their families to misery.
