They don't *have* to. They just can't categorically block business with Israel. It's all for show out of the leftie states, Israel has patented so much stuff that they're being used/paid even if Gavin Newsom doesn't realize it.
If you don't like the strings associated with federal money, don't take it. It gets used in all directions, in highway funding, etc.

I promise you I would. I remember seeing with my own eyes row after row after row of trailers sitting empty long after disaster struck. If it were my call the agency would be abolished along with the CIA, the FBI, and many others. I don't see what Israel or Palestine or any other country would really matter in this regard. The states can't undermine federal diplomatic policies if they take federal aid. It's really that simple.
