We have a retaining wall in the backyard that I technically own sitting right behind a fence. I guess we could pull the fence down and elevate it more?

Not knowing all the details I would keep it as a rental at least until the 5 year mark and then sell it doing a 1031 exchange. Avoid the taxes and find either another rental or a nice vaca second home.

Doubt it is the height. Proper french draining around the wall is needed. Since you have a known water issue, might be good to hire a company with such experience.
