This whole situation sounds like the buyer is trashy and irrational as hell. Probably the best thing to do is keep the deposit and move on, you don't want to even try to do business with someone like that to start with.
That's a legal question, I'm not an attorney and don't have all the facts anyway. But based on the description the seller should just take the deposit and move on.
You must be joking.
Either that or there's more to the story that would make the seller a "motivated" seller.
