I don't understand why the hobbit-looking guy set Theon free, only to hunt him down and return him. Was it so he could masquerade as an ally to get truthful answers from him? That was my first thought, but he didn't really ask questions;Theon just blabbed unprovoked.
Am I missing something or have they just not hinted why that happened?

They haven't hinted at much other than the kidnapper told Theon "winter is coming" in episode 3.
Perhaps he's a Stark loyalist looking to avenge Theon's half-arse sacking of Winterfell.

I rewatched the episode and after he turned on Theon he had this look on his face like sadistic glee. He may just be an evil psycho who did it for pure enjoyment.
