So you catch someone on video doing something unethical enough in the office or out in the field that will no doubt get them fired. You want the person to learn their lesson yet really don't want to get a man fired. Would it be illegal to show them the vid, then ask for $1000 to keep it quiet?

Not at all. It's essentially a $1000 kharmic fine from the universe (not an expulsion, just a fine). You're simply the enforcer of said fine. Not only is it more ethical than getting them fired, I'd say it would be unethical not to insist on the money and let them miss the opportunity to learn from their mistake.

Yes, illegal to use evidence of even illegal conduct to blackmail someone. Probably nothing wrong with showing your manager, though.

He should put the video on Ebay with a reserve of $1000 so anyone can buy it, if the guy is smart he will buy it himself. It will totally hold up in court as not blackmailing!

Even if it wasn't illegal, it would certainly be unethical. You would be teaching someone a lesson for being unethical by engaging in unethical behavior. Does this seem strange at all to you? Do you feel like a hypocrit for even thinking it?
