Dances With Wolves was a very good movie. I think the answer to the question has to be something like a very average movie beating a great movie at the awards show.
The interesting thing about that is how varied the opinion on that will be and is in this thread.
I think Dances with Wolves is boring as hell (though I'm biased because it beat GoodFellas). OTHO I really liked Shakespeare in Love, at the time I thought it was tough to win over SPR, but to be honest, I'm think SPR isn't aging very well, the beach scene is great, but the rest? I agree Titanic is over rated, but so frankly is As Good As it Gets.
You can really have 2 categories for this topic: Avg to bad movie beating a great to really good one like you said, or an all time classic not winning, even to another really good movie.

Just saw SPR again of TV...it is STILL good. Don't know what about it is not aging well.
Regarding SHAKESPEARE IN LOVE...is this thing out on DVD? Has anyone seen it since it won that Best Picture Oscar? I haven't. There a reason for that? Bet so! And for the record I DID like SIL...just not in a league with SPR...which is STILL the best war movie ever made.

Ordinary People was HORRIBLE!
I think the biggest upset was Out of Africa beating The Color Purple!!! TCP was nominaded for 13 awards and won NONE! This was when the academy had a personal vendetta against Steven Speilberg.

I think you have to be more familiar with Shakespeare and his works than I am to fully appreciate Shakespeare in Love. However, I'm really in the minority because I think Elizabeth was the best overall picture that year.
