First, you should probably invest in another 4 GB of RAM. 16 is excessive, and you won't experience any discernible performance increases in games by having another 8 GB.
Your processor, as you mentioned, is fine. I would upgrade your GPU to a HD 6870, which runs around $175. Try and stick with Sapphire, Asus, or XFX - LINK
6870 - Ranked 20th on Passmark.

I had a shitty power supply that broke on me one day, it was the most likely cause of my RAM failing issues. One day it stopped working, bought a modular Corsair PSU haven't had an issue yet. More RAM installed will draw more power, if you have any issues with you power supply I would replace that as well. Seems like the best choice as long as you don't want to get a solid state drive for your OS and most used programs.
