I think that is a misdirection. I'm betting someone is mind screwing him into thinking/dreaming that he killed Sara. But if he really did kill her, then Ra's or someone connected to Ra's still mind screwed him into doing it.
And that was a pretty interesting take on Bother eye. I'm starting to wonder of Felicity's father will turn out to be Maxwell Lord.
