Which way is correct.

I think "I lived happily" is correct.
As in, "I lived happily in Baton Rouge."
The other is more like "I lived a happy life in Baton Rouge."

Which we all know really isn't living.

I- noun
Lived - verb
Happily - adverb (describing how you the noun lived)

Happy = Adjective
Happily = Adverb

Adjectives go with nouns. Adverbs go with verbs. "Lived" is a verb, so you use the adverb to describe it.
Correct grammar would be "lived happily" or "happy life"

It's used as an adverb, so "happily" is your answer.

Adverbs modify or qualify verbs, adjectives or another adverb.

Adjectives modify or qualify nouns.

Happily is modifying the verb, describing how you live. Hence, making it an adverb.

Happily is correct.
